COVID-19 is starting to notch a long list of corporate victims. Chapter 11 bankruptcy filings have NOT been in short supply the last two months. Yet while many of the debtors may cite COVID-19 as a factor leading to the bankruptcy filings, in the super-majority of cases it was merely a contributing factor. The icing on the cake, if you will. From our vantage point, prior to the last week, there had only been (arguably) four pure-play COVID-19 chapter 11 bankruptcy filings:

  • Ravn Air Group Inc. — COVID-19 effectively shut down Alaska and CARES Act funds were unavailable to stave off a filing.

  • Alpha Entertainment LLC (XFL) — COVID-19 cold-stopped all sports mid-season.

  • GGI Holdings LLC (Gold’s Gym) — COVID-19 shuts down gyms nationwide.

  • Avianca Holdings SA — COVID-19 and mandated government shutdowns hindered all travel and flight bookings went negative.

Those were just the appetizer. This week things got VERY, VERY, REAL. The Hertz Corporation ($HTZ) became one of the largest chapter 11 bankruptcy filings EVER because COVID-19 put a stop to air travel — the thing that HTZ is most dependent upon in its business. This caused used-car values to fall through the floor and, in turn, effectively blow up the company’s securitization structure. And then LATAM Airlines Group S.A. ($LTM) became the second large latin american airline to file. This should not have been a surprise to anyone.

On May 13 in “✈️ Airlines, Airlines, Airlines ✈️ ,” we wrote about (i) the airline bailout debate engulfing folks in the US, (ii) the Avianca bankruptcy filing, (iii) Virgin Australia’s voluntary administration filing in Australia (after the Aussie government refused to partake in a bailout), (iv) Norway’s attempts to deal with Norwegian Air Shuttle SA’s ($NWARF) troubles, and (v) Boeing Corporation ($BA) CEO Dave Calhoun’s flippant remarks that “it’s probable that a major [US] carrier will go out of business” — yet another example of people confusing the concepts “filing for chapter 11 bankruptcy” with “going out of business and disappearing from the face of the earth.” For the avoidance of doubt, no, they are not necessarily the same thing (outside of retail anyway). In what was not exactly our boldest call, we noted that there would be more COVID-19-spawned action to come — particularly, in the near-term, in Latin America:

Which leaves Latin America’s other air carriers in a bad spot, including Latam Airlines Group SA (the finance unit of which has debt bid in the 30s and 40s), Gol Linhas Aereas Inteligentes SA ($GOL)(the finance unit of which has debt bid in the low 40s), and Aerovías de México SA de CV (Aeromexico)(which has debt bid in the 30s). Will one of these be one of the next airlines in bankruptcy court?

Early in the morning on May 26th, LATAM Airlines Group SA (“LATAM Parent, and with 28 direct or indirect subsidiary debtors, the “Debtors”) filed for bankruptcy in the Southern District of New York. It is the fourteenth-largest airline in the world (measured by passengers carried) and Latin America’s leading airline; it services 145 different destinations in 26 countries. Including 20 aircraft leased to non-debtor third-parties, the company has a total fleet of 340 aircraft.

On the strength of this fleet, in 2019, the company did $10.1b in revenue with over $1b of operating cash flow after investments (for the third straight year) and $195.6mm of net income. While the majority of said revenue comes from passenger services, the company also supplements revenues with cargo-related services to 151 destinations in 29 countries (11% of revenue but growing quickly). With four consecutive years of net profits, the company was, as far as airline companies go, doing very well — particularly in Brazil (38% revenue), Chile (16%) and the United States (10%).

Contributing to the positive performance trend is the fact that the company has apparently been executing its business plan quite well. It has rejiggered its cost structure; established new routes; reduced fleet commitments; and upgraded operational execution and customer experience (including the implementation of a frequent flyer program).* Improved operational performance gave the company flexibility in other parts of the business. Notably, the company decreased leverage by $2b — dropping its leverage ratio from 5.8x to 4x. It also reduced its capital fleet commitments by $6.3b from 2015 to 2019. Everything was going in the right direction.

But then COVID-19 caused a 95% reduction in LATAM’s passenger service. All of the business plan execution in the world couldn’t have prepared the Debtors for such a meaningful drop off. To state the obvious, this created an immediate liquidity strain on the business and instantly called the Debtors’ capital structure into question. To address the liquidity situation, the Debtors drew down the entirety of their secured revolving credit facility giving them $707mm total cash on hand (plus another $621 held by non-debtor affiliates). Here is the rest of the Debtors’ largely unsecured capital structure:

The rubber is going to meet the runway with a lot of the aircraft leases. The finance leases are all entered into by special purpose vehicles (“SPVs”) which then lease the planes to LATAM Parent which then subleases the aircraft to other opcos including certain of the Debtors. The SPVs finance the acquisition of aircrafts through various banks, pledging the owned aircraft as collateral. The principal amount outstanding under the various SPV financings is $3.3b.

Meanwhile, the operating leases are entered into with third-party lessors like AerCap Holdings N.V., Aircastle Holding Corporation Limited and Avolon Aerospace Leasing Ltd. The Debtors have negotiated rent deferrals with these parties but, generally, they pay $44mm/month in rent and, all in, have $2.9b in aircraft-related lease liabilities.

Similarly, certain aircraft purchase agreements are likely to be grounded. The company has agreements to purchase 44 aircraft from Airbus S.E. and 7 aircraft from Boeing.

The Debtors seem primed to leverage certain bankruptcy tools here. First and foremost is right-sizing the fleet, which means a lot of the aforementioned agreements will be (or are likely to be) on the chopping block. Indeed, the Debtors have already filed a motion seeking to reject around 19 of them.

Two significant shareholders have agreed to fund $900mm of super-priority DIP financing which will be part of a larger $2.15b DIP Facility (PETITION Note: reminder that Avianca has not sought approval of a DIP credit facility…yet). Given that many Latin American countries have suspended air travel for months (i.e., Argentina through September, Colombia through August) and the US recently announced it would deny entry to non-citizens from Brazil, the Debtors will need this financing to complement the cash already on hand to stay afloat.

Like Hertz and Avianca, it looks like this one will linger in bankruptcy court for awhile as all of the various parties in interest try to figure out what a business plan looks like in a post-COVID world.

*Notably, the company brags that it was able to “…increase available seat kilometers (or ASKs, used to measure an airline’s carrying capacity) by approximately 11%…” which, in turn, contributed to an increase in passengers carried from 68mm to 74mm per year and increased its operational margin from 5% to 7%. This is confirmation of what we already knew: to juice revenues airlines have been engaging in sardine-packing experiment, squeezing as many passengers into a flight as possible. And it worked! Query, however, what will happen to ASKs in a post-COVID-19 world. 🤔

This is the week of proposed super-short bankruptcy cases.

Pennsylvania-based natural-gas developer, Arsenal Energy Holdings LLC, filed a prepackaged bankruptcy case in the District of Delaware. Pursuant to its prepackaged plan of reorganization, the company will convert its subordinated notes to Class A equity. Holders of 95.93% of the notes approved of the plan. The one holdout — the other 4+% — precipitated the need for a chapter 11 filing. Restructuring democracy is a beautiful (and sometimes wasteful) thing.

100% of existing equity approved of the plan and will get Class B equity (with the exception of Arsenal Resource Holdings LLC and FR Mountaineer Keystone Holdings LLC, which will both get Class C equity).

The company, itself, is about as boring a bankruptcy filer as they come: it is just a holding company with no ops, no employees and, other than a single bank account and its direct and indirect equity interests in certain non-debtor subs, no assets. The equity is privately-held.

More of the action occurred out-of-court upon the recapitalization of the non-debtor operating company. Because of the holdout(s), the company, its noteholders, the opco lenders (Mercuria) and the consenting equityholders agreed to consummate a global transaction in steps: first, the out-of-court recap of the non-debtor opco and then the in-court restructuring of the holdco to squeeze the holdouts. For the uninitiated, a lower voting threshold passes muster in-court than it does out-of-court. Out-of-court, the debtor needed 100% consent. Not so much in BK.

Given the simplicity of this case, the company hopes to be in and out of bankruptcy in less than two weeks. Which, considering the effort in FULLBEAUTY, begs the question: why is it taking so long?

💥New Chapter 11 Bankruptcy: Sears Holdings Corporation💥

Finally.

Early this morning, Illinois-based Sears Holdings Corporation ($SHLD) and approximately 49 affiliated entities (including KMart) finally filed for chapter 11 bankruptcy. The company lists a staggering $11.339 billion of total debts and $6.937 billion of assets.

The well-known company has 866 full-line and specialty stores as of August 4, 2018. In its chapter 11 petition, it boasts of its legacy as an “integrated retailer with significant physical and tangible assets, as well as virtual capabilities enabled through technology.” Yes, you read that correctly: they actually say “virtual capabilities enabled through technology.” That right there may help inform EVERYONE why this storied retailer has found its way into bankruptcy court. To the last, Sears stands out for its ability to appear out of touch.

The company appears to have a commitment for a $1.875 billion debtor-in-possession (“DIP”) asset-backed credit facility, including an increase of $300mm from its existing facility as well as an agreement over the use of the company’s lenders’ cash collateral. According to a company press release, the company is also negotiating an additional $300mm commitment from ESL Investments Inc. (“ESL”), the company’s largest shareholder and the investment vehicle of Eddie Lampert. The company intends to reorganize around a smaller store platform of “EBITDA-positive stores.” To this end, the company will close 142 stores near the end of the year adding to the previously announced 46 stores set to close in November 2018 — potentially further perpetuating the hurt put on U.S.-based malls over the last several years. Meanwhile, the company continues to negotiate an asset purchase agreement with ESL for “a large portion of the Company’s store base.” This would, obviously, keep the enterprise from liquidating and potentially help maintain thousands of jobs: Sears currently employs approximately 90k people.

While Eddie Lampert will remain Chairman of the Board, he has resigned as CEO of the company. Godspeed, Eddie.

The company’s top listed creditors at the time of filing include The Pension Benefit Guaranty Corporation and various trustees under five different tranches of unsecured notes totaling over $3 billion in principal amount (BNY Midwest Trust Company, Computershare Trust Company NA, The Chase Manhattan Bank NA). Trade creditors include Whirlpool Corporation ($23.4mm), Frigidaire Company ($18.6mm), and Winia Daewoo Electronics America ($15.2mm).

🌮New Chapter 11 Filing - RM Holdco LLC (Real Mex)🌮

In April's piece entitled "🍟Casual Dining is a Hot Mess🍟" and then in a follow-up in July creatively and originally entitled "🍟Casual Dining Continues to = a Hot Mess🍟" we noted that...well...casual dining is a hot mess. As of today…A. Spicy. Hot. Mess. Actually.

Late last night, RM Holdco LLC, the owner of a portfolio of 69 company-operated and 11 franchised restaurants and contemporary taquerías including Chevy's Fresh Mex, Siniqual, El Torito Grill, Las Brisas and Alcapulco filed for bankruptcy to effectuate a "363 sale" of substantially all of its assets to an affiliate of one of its pre-petition equityholders, Z Capital Partners LLC for $46.75mm. Interestingly, this filing also marks the third — that’s right, THIRD — chapter 22 filing in the last week following Home Heritage Group Inc. and Brookstone Inc. This is how we previously described a “Chapter 22”:

For the uninitiated, Chapter 22 in bankruptcy doesn’t actually exist. It is a somewhat snarky term to describe companies that have round-tripped back into chapter 11 after a previous stint in bankruptcy court.

Real Mex previously filed for bankruptcy in October 2011 and sold to Z Capital and Tennenbaum Capital Partners LLC in March 2012. At the time of that previous chapter 11 filing, the company operated approximately 128 restaurants.

This time, the signs of an imminent bankruptcy filing were out there shining for all to see as the company has been sending smoke signals for months. Back in May, Bloombergreported that the company hired Piper Jaffray to pursue a sale — including one that could be consummated in bankruptcy. Thereafter, in June, the company filed a WARN Notice with the Department of Labor indicating that it intends to close its Times Square location and lay off 134 employees. Perhaps the signs were in place even earlier when the company hired the former CFO of Wet Seal, a retailer that, itself, found its way into bankruptcy court twice.

The company highlights various macro factors as reasons for this chapter 11 filing:

For the past six (6) years, the Debtors have struggled with certain industry-wide and company-specific pressures that have negatively impacted their operations. Trends in the greater restaurant industry, including increases to minimum wage and commodity costs, have created substantial pressure on the entire sector, as evidenced by the numerous brands that have filed for bankruptcy in recent years, including Ignite Restaurant Group (Brick House and Joe’s Crab Shack), Macaroni Grill, Garden Fresh, Bertucci’s, Crumbs, Cosi, and Buffets.

And:

In addition, increased competition, especially in the form of available, quality Mexican fast casual options, has had a significant impact on traffic in the Debtors’ restaurants.

For anyone keeping track of the “What Caused Bankruptcy” standings, this would be Amazon Inc. ($AMZN) 282,499,209 and (now) Chipotle Inc. ($CMG) 1.

Compounding matters here is (i) the company’s $200+ million in debt, (ii) an expensive workers’ compensation program, (iii) long-term lease burden (it leases all of its locations, the majority if which are in California), (iv) an expensive-yet-unconsummated-growth-strategy (the company attempted but failed to pursue expensive M&A processes with bankrupted Garden Fresh Restaurant Intermediate Holdings, among others), and (v) poor risk management procedures. On the latter point, it seems the company was a wee bit cavalier about not-at-all-serious matters like alcohol awareness, sexual harassment and food handling safety; therefore, it “experienced higher-than-normal litigation and enforcement-related expenses.” Yikes.

Now, back in October 2016 — in the context of Garden Fresh’s chapter 11 filing — we asked “Are Progressives Bankrupting Restaurants?” Therein we highlighted the following:

…Morberg's explanation for the bankruptcy went a step farther. He noted that cash flow pressures also came from increased workers' compensation costs, annual rent increases, minimum wage increases in the markets they serve, and higher health benefit costs -- a damning assessment of popular progressive initiatives making the rounds this campaign season. And certainly not a minor statement to make in a sworn declaration.  

It's unlikely that this is the last restaurant bankruptcy in the near term. Will the next one also delineate progressive policies as a root cause? It seems likely.

Points for PETITION’s bullseye?

Notably, here, the company also underscores that employee costs were a significant contributor to its liquidity constraints. It states:

While struggling with the specific issues discussed above, the Debtors have also suffered from rising employee wage costs, which are particularly high in California, where the vast majority of the Debtors’ restaurants are located. In an attempt to minimize these costs, the Debtors have implemented a scheduling program that has reduced employee hours and has optimized both front-of-house and back-of-house staffing.

Welcome to the party, Mr. Unintended Consequences.

The company seeks to use the bankruptcy process to effectuate the afore-mentioned sale to Z Capital. While the purchase price is a mere fraction of the debt on balance sheet, Z Capital’s proposed stalking horse asset purchase agreement also provides that it will “offer employment to all Company employees at purchased restaurants who are employed at the closing, and may offer employment to other Company employees as well.” In other words, this may be one of those instances where the funds lose on their investments but the (remaining) employees come out relatively okay. Z Capital and Tennenbaum are also providing the company with a $5.5mm DIP credit facility to finance operations during course of the cases.

  • 10/24/17 Recap: Disruption via cliche and foreign competition. Here, the plastics maker and indirect subsidiary of petrochemical giant Mossi Ghisolfi Group filed for bankruptcy. The company had begun construction on a vertically-integrated plant in Corpus Christi Texas back in 2013 but then they ran headfirst into the single-most common construction cliche out there: delays and cost overruns. And that was before Hurricane Harvey compounded matters. The plant remains incomplete and, consequently, the company has "severe liquidity constraints" that it intends to address in bankruptcy - specifically, through a significant deleveraging. The company highlighted several other causes for its state of affairs: (i) higher raw material costs due to supply shortages, (ii) a recent wave of competing low-priced imports that flooded the US market (note: the company has outstanding petitions with the US Department of Commerce and the US International Trade Commission alleging that imports of polyethylene terephthalate resin from Brazil, Indonesia, South Korea, Pakistan and Taiwan are being "dumped" in the US market), and (iii) price-compression due to a competitors GOB sale. The company seeks approval of a $100mm DIP credit facility to fund its cases.

  • 4/17/17 Recap: Large US manufacturer of photovoltaic solar cells used in residential, commercial and government solar applications filed for bankruptcy because of (cue ominous music) CHINA. Shocker! China's well-documented cheap solar capacity and flooding of the US market has pressured the US market for years (and resulted in the imposition of 30% tariffs on the Chinese - tariffs that were easily circumvented through creative delivery through other parts of Asia). Luckily, management didn't get ahead of their skis and expand by (i) tripling the company's manufacturing capacity and (ii) spending nearly $100mm on larger facilities (while incurring new debt). The company struggled after the 2007 recession, with utilization levels dropping meaningfully. More recently, oil-related business in Texas and Western Canada has contracted significantly. Finally, a proposed merger with Williams Scotsman International Inc. which would have infused the company with new equity and help manage the balance sheet issues collapsed after new money equity investors grew skittish after Brexit. Subsequent equity investment proposals were rejected and a restructuring transaction pursued and ultimately agreed upon.
